Formatting a quote within dialogue

Not sure how to format a quote within dialogue.

Say Characters 1 & 2 are standing in front of an open book. Character 1 can't read and asks, "What does it say?"

Character 2 says, "It says, 'Writing is difficult.'"

Is that bold bit formatted correctly? For some reason, my Grammar checker in Word 2010 thinks the W should be lower case. Any thoughts on that?

It's fine. Grammar checker is wrong. Won't be the last time.

I'm not sure if it should be a quote within a quote if it's something read from a book. Maybe italics within the main quote?

Someone else will probably come along who knows for sure.

The best way is often to forget the quote marks completely. "It says writing is difficult."

Or "Mark Twain said, Suppose you were an idiot. And suppose you were a member of Congress. But I repeat myself."
